I think the most important thing you can do is get good measurements, a decent overhead shot and plenty of other pictures of the existing building before you demolish it. Try and get something on the floor to show exactly what width the access currently is. Then there is less chance of the neighbour...

So which should it be? Good side facing neighbour or bad side?

If it was my front garden on the pavement side I would have the good side outwards to make my house look nice. If it was my back garden I would have the good side inwards to enjoy my new fence.

This needs checking. Smoke is visible and unpleasant but Carbon monoxide is odourless and invisible. What if that is coming into your house after the "teething troubles"?
